Rise of the Stock Market Machines: Human Intervention Impossible

NEW YORK (MainStreet) -- It's an invisible stock market lorded over by a new machine ecology executing trades at a speed undetectable by human beings. Researchers say this subsecond market activity shows "an intriguing correlation with the onset of the system-wide financial collapse in 2008" and generates a hidden universe of competitive machines so advanced "humans lose the ability to intervene in real time."

And this nano-market mastered by aggressive, high frequency trading bots crashed over 18,000 times from 2006 to 2011.

Led by Neil Johnson, a University of Miami physics professor, a group of researchers analyzed millisecond-scale stock market data from Nanex and identified large numbers of subsecond "ultrafast extreme events" (UEEs).

"Our findings are consistent with an emerging ecology of competitive machines featuring 'crowds' of predatory algorithms, and highlight the need for a new scientific theory of subsecond financial phenomena," the study says. Johnson and his fellow researchers say there is a billion-dollar "technological arms race" underway to reduce communication and computational operating times down to several orders of magnitude below human response times -- toward the physical limits of the speed of light. "For example, a new dedicated transatlantic cable is being built just to shave five milliseconds off transatlantic communication times between U.S. and U.K. traders, while a new purpose-built chip iX-eCute is being launched which prepares trades in 740 nanoseconds," the report states. "In stark contrast, for many areas of human activity, the quickest that someone can notice potential danger and physically react, is approximately one second. Even a chess grandmaster requires approximately 650 ms just to realize that she is in trouble (i.e. her king is in checkmate)."

The team uncovered an explosion of UEEs beginning in 2006, just after new legislation came into force that made high frequency trading more attractive. "We find 18,520 crashes and spikes with durations less than 1500 ms in our dataset," the researchers say. These flash trades adjust back to the prevailing market price within milliseconds. Science officer Spock would certainly say that this was all quite "fascinating," but would quite likely add, "A difference that makes no difference is no difference."

Indeed. If these hyper trades revert to the mean at a speed imperceptible by humans, what's the problem?

"As long as you have the normal combination of prey and predators, everything is in balance, but if you introduce predators that are too fast, they create extreme events," Johnson says. "What we see with the new ultrafast computer algorithms is predatory trading. In this case, the predator acts before the prey even knows it's there."

The invisible bot mobs could be responsible for increased market volatility and systemic failures like the recent "flash freeze" that shut down the Nasdaq.

"Our findings show that, in this new world of ultrafast robot algorithms, the behavior of the market undergoes a fundamental and abrupt transition to another world where conventional market theories no longer apply," Johnson says. --Written by Hal M. Bundrick for MainStreet

LG Display Co., Ltd. U.S. Service Sector Growth Picks Up in October

Economy ServicesDavid Goldman/AP NEW YORK -- U.S. service-sector business activity picked up in October and firms took on workers despite a partial government shutdown, but new order growth slowed for a second straight month, an industry report on Tuesday showed. The Institute for Supply Management said its services index rose a point to 55.4 last month. Economists had expected it to slip to 54.0. A reading above 50 indicates expansion While last month's reading was below the near eight-year high of 58.6 reached in August, it was notable for having climbed despite a political standoff in Washington that forced a partial government shutdown for the first 16 days of October. The employment index rose to 56.2, bringing it closer to the six-month peak hit in August. It slipped to 52.7 in September. But the forward-looking new orders component fell for a second month running, checking in at 56.8 in October from 59.6 the prior month. The data comes days after the ISM's national factory index showed U.S. manufacturing grew at its fastest pace last month in 2½ years. Overall, however, recent U.S. economic data has been mixed, and growth is expected to have slowed to a 1.9 percent rate in the third quarter from 2.5 percent between April and June. The Federal Reserve has said the timing of a decision to begin scaling back support for the U.S. economy will depend on the way the economy evolves.

    We're seeing a similar setup in shares of Empire State Realty Trust (ESRT), the $1.5 billion commercial landlord that counts Manhattan's Empire State Building among its 7.7 million leasable square feet of office space. ESRT is a relative newcomer to the public markets, trading for the first time back in October.

     

    But just like PEB, Empire State is forming an ascending triangle setup -- in this case, with the resistance level to watch at $15.50. In fact, that $15.50 level has acted like a ceiling for shares five times now since last December; each of those times, shares have gotten swatted lower. That means that a breakout above $15.50 is a materially significant buy trigger.

     

    When $15.50 does get taken out, I'd recommend keeping a protective stop at the 50-day moving average. That level has been a good proxy for ESRT's support line over the course of the whole pattern.

    John Moore/Getty Images NEW YORK -- Investors in the Empire State Building have filed a lawsuit accusing the real estate magnates who took it public of short-changing them $300 million by refusing to sell the iconic skyscraper at a premium price. According to a complaint filed Tuesday in a New York state court in Manhattan, Peter Malkin and his son Anthony put their own interests ahead of the building's investors by spurning all-cash offers of as much as $2.3 billion for the building and $1.4 billion for Empire State Building Associates, which held the title and master lease. Instead, the Malkins put the landmark building and 17 other properties into Empire State Realty Trust Inc., whose Oct. 1 IPO valued the property at just $1.89 billion and ESBA at just $1.1 billion, according to the complaint. The lawsuit by plaintiff Marc Postelnek seeks class-action status on behalf of more than 2,800 investors who hold shares in ESBA, which was created in 1961 and was supervised by a Malkin company, Malkin Holdings. It claimed the Malkins acted in bad faith by aborting a "bidding war" for the building, and instead enriched themselves by hundreds of millions of dollars through an IPO. "Given their positions of control and authority over the fate of the Empire State Building, the Malkins had a duty to act in the best interests of their investors," the plaintiffs' lawyer, John Rizio-Hamilton, a partner at Bernstein Litowitz Berger & Grossmann, representing Postelnek, told Reuters. "By failing to properly consider offers to maximize the building's value, the Malkins breached that duty." The lawsuit seeks to recover profit that building investors allegedly lost because of the Malkins' refusal to sell. Empire State Realty Trust, a real estate investment trust, is a successor to Malkin Holdings. Its second lien loans often include payment-in-kind (PIK), interest, which represents contractual interest accrued and added to the principal that generally becomes due at maturity. Its unsecured inve! stments have terms of five to six years and provide for a fixed interest rate. It may make unsecured investments on a stand-alone basis, or in connection with a senior secured loan, a junior secured loan or a one-stop financing. Portfolio Management

As a business development company, the Company offers managerial assistance to its portfolio companies and to provide it if requested. It monitors the financial trends of each portfolio company to assess the appropriate course of action for each company and to evaluate overall portfolio quality. It has several methods of evaluating and monitoring the performance of its investments, which includes review of monthly and quarterly financial statements and financial projections for portfolio companies; periodic and regular contact with portfolio company management; attendance at board meetings; periodic formal update interviews with portfolio company management, and assessment of business development, including product development, profitability and the portfolio company�� overall adherence to its busine! ss plan.

In addition to various risk management and monitoring tools, the Company uses an investment rating system to characterize and monitor the credit profile and expected level of returns on each investment in itd portfolio. It uses a five-level numeric rating scale. In the event that it determines that an investment is underperforming, or circumstances suggest that the risk associated with a particular investment has significantly increased, it monitors the effected portfolio company.

Valuation of Portfolio Investments

As a business development company, the Company invests in illiquid securities, including debt and equity investments of small and mid-sized companies. The Company perform valuations of its debt and equity investments on an individual basis, using market, income, and bond yield approaches as appropriate. Under the market approach, it estimates the enterprise value of the portfolio companies, in which it invests. To estimate the enterprise value of a portfolio company, it analyze various factors, including the portfolio company�� historical and projected financial results. It requires portfolio companies to provide annual audited and quarterly and monthly unaudited financial statements, as well as annual projections for the upcoming fiscal year.

Under the income approach, the Company prepares and analyze discounted cash flow models based on projections of the future free cash flows of the business. Under the bond yield approach, it uses bond yield models to determine the present value of the future cash flow streams of its debt investments.     The Q1 2015 earnings report for automotive, audio and consumer accessory distributor VOXX International Corp (NASDAQ: VOXX), a potential peer or performance benchmark of Harman International Industries Inc (NYSE: HAR), Skullcandy Inc (NASDAQ: SKUL) and Turtle Beach Corp (NASDAQ: HEAR), is due out after the market closes on Thursday. Aside from the VOXX International Corp earnings report, it should be said that Harman International Industries Inc reported Q3 2014 earnings on May 1st (they beat expectations�and raised their forecast on strong European automotive demand) and will report Q4 2014 earnings on August 7th; Skullcandy Inc reported Q1 2014 earnings on May 1st and will report Q2 2014 near the end of this month; and Turtle Beach Corp reported Q1 2014 earnings on May 12th. However, VOXX International Corp�� last earnings report was a train wreck that led to several analyst downgrades.

    Another under-$10 stock that's starting to trend within range of triggering a big breakout trade is Turtle Beach (HEAR), which is engaged in developing, commercializing and marketing audio technologies under the Turtle Beach and HyperSound brands in the U.S., Europe and internationally. This stock has been hit hard by the sellers so far in 2014, with shares off sharply by 29%.

     

    If you take a look at the chart for Turtle Beach, you'll notice that this stock recently formed a triple bottom chart pattern at $9, $9.04 and $9.28 a share. Since forming that bottom, shares of HEAR have started to spike higher back above its 50-day moving average of $9.75 a share. That spike is quickly pushing shares of HEAR within range of triggering a near-term breakout trade.

     

    Market players should now look for long-biased trades in HEAR if it manages to break out above some near-term overhead resistance at $10.08 to $10.50 a share with high volume. Look for a sustained move or close above those levels with volume that hits near or above its three-month average action of 195,008 shares. If that breakout gets underway soon, then HEAR will set up to re-test or possibly take out its next major overhead resistance levels at $11 to $11.40 a share. Any high-volume move above $11.40 will then give HEAR a chance to re-fill some of its previous gap-down-day zone from April that started near $13.50 a share.

     

    Traders can look to buy HEAR off weakness to anticipate that breakout and simply use a stop that sits right below those triple bottom support levels. One can also buy HEAR off strength once it starts to clear those breakout levels with volume and then simply use a stop that sits a comfortable percentage from your entry point.

    And that, unmistakably, is a brand. Although the value of a brand is intangible and cannot be measured in dollars, it is one of the most valuable assets a company can have. This is what differentiates a product from Coca-Cola (KO), Kraft Foods Group (KRFT), Nestle (NSRGY.PK) or McDonald's (MCD) from just another unknown manufacturer of these very much essential goods and services. In my eyes, brands are as good as a promise to consumers, which differentiates the product from the rest, and promises that the standard of that certain product will be much better than that of another manufacturer. Without this brand that people trust in and are loyal to, there will not be substantial profits and future growth for the company. Do you think Warren Buffett would have bought out Heinz (HNZ) without its world-famous brand name? Definitely not! It would be as good as just another ketchup brand left on the shelf.

    I do not mention these things to discourage you from international stocks. I have been purchasing BP (BP) between $39-$43, and I will eventually purchase Anheuser-Busch (BUD), Nestle (NSRGY.PK), Royal Dutch Shell (RDS.B), and two or three other international companies when the stars line up. My point is that you should not feel an obligation to own international stocks simply for diversification's sake. If you find a good international stock with a business model you understand and it trades at an attractive price, then great. You should buy it. But owning international stocks does not have to be a necessary part of your strategy. Despite what Mankiw advises in the New York Times, you can build a diversified collection of "global stocks" simply by investigating where certain American multinationals generate the bulk of their sales and earnings.
